You played your first sonic game?! lawl, should've gone with the side scrollers XD Those're best in my opinion. But meh, those chao things are basically like a tomagochi thing. After you beat a world if you collected lots of little animals you go to where the chao is and give it to them in the order of your choice. They'll level up in certain areas depending on the animal.
Like beavers are good at swimming. Give it a beaver and the chao will be good at swimming.
